6 Ways Asset Location Changes What You Keep After Taxes

An asset location strategy answers a different question than asset allocation. Allocation decides what you own. Location decides which account owns it. Only the second one can lower your tax bill without changing your risk, which makes it one of the few genuinely free adjustments available to a household with money in more than one type of account.
Most people with a taxable brokerage account, a 401(k) or traditional IRA, and a Roth are running the same portfolio in all three. That is tidy. It is also expensive.
Here are six ways the placement itself changes the outcome.
1. Tax Drag Is the Entire Argument
The short answer: different kinds of investment income are taxed at different rates, so putting the heavily taxed kinds inside a shelter and the lightly taxed kinds outside it raises your after-tax return without touching your allocation.
Interest from taxable bonds, non-qualified dividends, REIT distributions, and short-term capital gains are generally taxed at ordinary income rates. Qualified dividends and long-term capital gains get preferential rates. A high earner can be looking at a spread of roughly twenty percentage points between those two treatments on the same dollar of return.
That spread, applied annually to a portion of the portfolio, compounds. The gain is not dramatic in any single year, which is exactly why it goes unaddressed for decades.
2. Tax-Deferred Accounts Are Where the Noisy Assets Belong
Traditional 401(k) and IRA dollars will eventually be taxed at ordinary rates no matter what generated the growth. That makes them the natural home for assets whose returns would otherwise be taxed at ordinary rates anyway.
In practice that usually means taxable bonds and bond funds, REITs, and actively managed or high-turnover strategies that distribute short-term gains you did not choose to realize. Inside a traditional account, none of that annual distribution activity creates a current tax bill.
The limitation: this only helps if you actually have meaningful bond exposure and enough tax-deferred space to hold it. A household that is 90 percent equities with a small IRA has very little to optimize here, and forcing the point can distort the allocation.
3. Taxable Accounts Reward Assets You Can Control
A taxable brokerage account has one advantage nothing else offers: you decide when to realize gains, and you get a step-up in basis at death.
That makes it the right shelf for broad, low-turnover equity index funds and ETFs that distribute mostly qualified dividends and rarely force a capital gain on you. It is also where municipal bonds belong if your bracket makes their after-tax yield competitive, since holding a muni inside an IRA wastes its main feature.
Charitable intentions point the same direction. Appreciated stock held in a taxable account can be donated directly, generally producing a deduction for the fair market value while avoiding the capital gains tax you would owe on a sale, subject to the applicable limits. You cannot do that with IRA shares.
4. The Roth Is the Most Expensive Shelf in the House
Roth space is finite, hard to create, and never taxed again. That combination argues for putting your highest expected-return holdings there, because the account's benefit scales directly with how much growth happens inside it.
For most households that means equities, and often the more aggressive equity sleeve: small cap, emerging markets, or whatever your plan holds with the widest expected distribution of outcomes. A Roth full of short-term Treasuries is a tax exemption applied to almost nothing.
The honest caveat is that expected return is an expectation. Loading the Roth with your highest-variance assets means the account that is most valuable in tax terms is also the one most likely to be down when you look at it. That is a real behavioral cost, and it is a reason some households deliberately accept a less optimal placement in exchange for being able to sleep.
5. The 3.8 Percent Net Investment Income Tax Changes the Math
Above certain income levels, investment income carries an extra 3.8 percent net investment income tax under IRC 1411, applied to the lesser of your net investment income or the amount your modified adjusted gross income exceeds the threshold. The thresholds are $200,000 for single filers, $250,000 for married filing jointly, and $125,000 for married filing separately, and they are not indexed for inflation.
Two consequences for location. First, the effective penalty for holding interest-generating assets in a taxable account is higher than the headline bracket suggests for households over the threshold. Second, distributions from qualified retirement accounts are not themselves net investment income, though they do raise modified AGI and can therefore push other income over the line.
Both effects are calculable rather than theoretical. They also mean the right answer changes as income changes, which is why location is a maintenance item and not a one-time setup.
6. Location Interacts With How the Money Eventually Leaves
Placement decisions made at 45 get settled at 75, and the exit rules matter.
Required minimum distributions from traditional accounts eventually force taxable income whether you need the cash or not, so an oversized traditional balance is a future tax problem you are choosing today. Qualified charitable distributions become available at 70 1/2 and let IRA dollars go straight to charity without hitting your income, which makes traditional accounts a reasonable place to hold money you intend to give away.
For heirs, the divergence is sharp. Most non-spouse beneficiaries must empty an inherited IRA within 10 years under the SECURE Act rules, often during their own peak earning years, while inherited taxable assets generally receive a step-up in basis. A household that expects to leave money behind may rationally hold more equity in the taxable account for that reason alone.
Where Asset Location Backfires
This is not a free lunch with no napkin.
Rebalancing gets harder. If bonds live in the IRA and equities in the taxable account, restoring your target mix may require selling appreciated shares and realizing gains, or contributing new money in an awkward pattern. Individual accounts also drift far from the overall target, so any single statement looks wrong even when the household portfolio is right, which requires a reporting habit that shows the total.
Costs can also swamp the benefit. Moving assets between accounts to implement a location plan can trigger realized gains today for a benefit that accrues slowly, and that trade is often not worth making all at once. The usual answer is to implement gradually with new contributions and natural turnover rather than in one large restructuring. None of these outcomes are guaranteed, and the size of the benefit depends on your bracket, your bond allocation, and your time horizon.
