Here's the pattern. An owner runs a healthy company for years, decides to sell, and only then discovers that the way they kept records makes the profit impossible for a buyer to trust. Every question in due diligence turns into a discount. Deals stall. Some die.
The good news is that these red flags are fixable, and the earlier you find them, the cheaper the fix. This is the bookkeeping red flags business sale checklist buyers actually use, and what each one costs you at the negotiating table.
How Buyers Read Your Books
A buyer is not reading your financials to admire them. They are looking for reasons to lower the price or walk away. Every unexplained number is risk, and buyers price risk by paying less. Clean books do the opposite. They let a buyer believe the earnings are real, which is the whole game when your sale price is a multiple of those earnings.
1. Personal and Business Spending Are Tangled Together
The most common red flag is the owner who runs personal expenses through the business. The car, the phone, the family trip that was "kind of a conference."
To you it's a tax habit. To a buyer it means your reported profit is fiction that has to be re-verified line by line. Some of those add-backs are legitimate, but if they aren't documented, the buyer discounts them or ignores them. The cleaner move is to stop commingling well before you sell and to keep a clear record of any owner expenses so they can be added back with proof, not with a story.
2. Your Revenue Timing Makes a Good Month Look Great and a Bad Month Disappear
Cash-basis books record money when it moves, not when it's earned. That can make a single large deposit look like a blockbuster month and push a slow stretch out of view.
Buyers want to see earnings that reflect the actual operating rhythm of the business, which usually means accrual-basis statements. If your numbers swing wildly because of deposit timing rather than performance, a buyer can't tell a strong month from a lucky one, and uncertainty always gets priced as a discount. Converting to accrual before a sale, or at least presenting an accrual view, removes that doubt.
3. There's No Clean Add-Back Schedule
Buyers value most small businesses on seller's discretionary earnings or adjusted EBITDA, which is your profit plus the owner-specific costs a new owner wouldn't carry. That adjustment list is called an add-back schedule.
If you can't produce one, or if you hand over a shoebox and expect the buyer to build it, you lose control of your own earnings story. A defensible, documented add-back schedule can be the difference between selling on last year's real profit and selling on a number the buyer knocked down out of caution. Build it with support for every line, because anything you can't prove, a buyer will remove.
4. Reconciliations Are Months Behind
If your bank and credit card accounts haven't been reconciled in months, nobody, including you, can fully trust the ending balances. A buyer certainly won't.
Behind-schedule reconciliations signal that the financials are an estimate rather than a record. That's when a buyer brings in their own accountants to rebuild your books during diligence, which slows the deal, raises their costs, and gives them fresh ammunition to renegotiate. Current reconciliations, closed monthly, are the single most convincing sign that your numbers are real.
5. Undocumented Related-Party Transactions and Loans
Money that moves between the business and the owner, a spouse, another entity you control, or a family member is a related-party transaction. Buyers scrutinize these hard because they can distort profit in either direction.
An owner "loan" with no note, a below-market rent paid to a building you own, a relative on payroll doing unclear work: each one raises the question of what the business really earns on its own. Document these relationships, formalize the terms, and be ready to explain how earnings would look once the arrangement ends or transfers. Silence here reads as something to hide.
6. The Balance Sheet Is an Afterthought
Sellers obsess over the profit and loss statement and neglect the balance sheet. Buyers do the opposite, because the balance sheet is where problems hide: stale accounts receivable that will never be collected, inventory that doesn't exist anymore, deferred revenue you already spent, liabilities nobody booked.
A balance sheet that doesn't tie out tells a buyer the whole system is loose. Clean up aged receivables, verify inventory, and make sure every asset and liability on the page is real. A balance sheet a buyer can trust makes the profit statement more believable too.
7. Financials That Don't Match the Tax Return
When your internal profit and loss statement tells one story and your filed tax return tells another, a buyer sees a fork in the road and assumes the worse number is the true one.
Small differences are normal and explainable. Large, unexplained gaps are a credibility problem that can stall a deal for weeks while both sides reconcile. Before you go to market, make sure your books and your returns agree, or that every difference has a clear reason a third party can follow.
