How a Couple Compared a Pension Lump Sum to the Monthly Benefit

The following is an illustrative composite built from patterns that show up repeatedly in pension election conversations. It is not a specific client, the numbers are hypothetical, and nothing here is a prediction of any outcome.
A married couple in their early sixties received an election packet from a former employer's defined benefit plan. Three options, one deadline about ninety days out, and no obvious way to compare them.
A single life annuity of roughly $3,100 a month. A 100 percent joint and survivor annuity of roughly $2,650 a month. Or a lump sum of roughly $560,000 they could roll into an IRA.
They had already found a break-even calculator online, run the numbers, and gotten an answer that told them almost nothing useful.
Why the Break-Even Age Was the Least Useful Number
The calculator said the monthly benefit surpassed the lump sum somewhere around age 82, assuming a fixed return. They took that to mean the decision was a bet on how long they would live.
It is not, mostly.
A break-even calculation assumes a single return, no sequence risk, no taxes, and no change in spending. Change the assumed return by two points and the break-even age moves by nearly a decade. That sensitivity is the tell: the calculator is not measuring the decision, it is measuring your assumption.
The three things that actually moved this decision were the plan's own conversion math, the survivor question, and what happened to their tax picture years later.
Variable One: The Plan's Conversion Rate
The first real question is what annual income the lump sum has to produce to match the annuity, and whether that is a reasonable thing to expect.
On these hypothetical figures, $3,100 a month is $37,200 a year against a $560,000 lump sum, roughly a 6.6 percent payout rate. That is a high bar for a portfolio to sustain for life. A commercial annuity purchased with the same $560,000 might or might not have matched it, and that comparison is worth pricing, because it isolates whether the plan is offering a good conversion or a poor one.
Lump sums in qualified plans are calculated using prescribed interest rate and mortality assumptions, and those rates move. A plan that recalculates its lump sums annually can produce a materially different offer one year to the next for the same benefit, which is why the same person can face a very different decision twelve months apart.
The counterweight: a payout rate that looks favorable assumes the plan pays as promised for decades. Which leads to the next question.
Variable Two: Who Is Standing Behind the Promise
Most private-sector defined benefit plans are insured by the Pension Benefit Guaranty Corporation, which pays benefits up to statutory maximums if a plan fails. The guarantee is real, and it is capped, and the cap varies by age at which benefits start.
For this couple, the monthly benefit sat well within the guaranteed range, so plan solvency was a modest concern rather than a decisive one. For someone with a much larger benefit, or in a plan not covered by PBGC insurance, the analysis changes meaningfully. It is worth confirming coverage and the applicable maximum rather than assuming.
Variable Three: The Survivor Election, Which Is Not Really About Money
The gap between the single life option and the 100 percent joint and survivor option was about $450 a month, roughly 15 percent of the benefit.
Framed as an investment question, that gap looks like a cost. Framed correctly, it is insurance on the household's income if the pension holder dies first.
Two facts made this concrete. Their Social Security income would drop when the first spouse died, because the household keeps the larger of the two benefits, not both. And the surviving spouse would file as a single taxpayer the year after, in narrower brackets, with a lower standard deduction, on income that had not fallen proportionally.
So the survivor question was really this: after the first death, does the survivor have enough guaranteed income to cover fixed costs without depending on markets? That is a spending question, and it deserves a spending answer.
The Tax Layer Nobody Runs First
The lump sum rolled to an IRA is not a tax event at rollover. It is a tax event that starts later, and it compounds.
Two effects mattered here. Required minimum distributions on a larger IRA balance eventually create taxable income whether or not it is needed, at an age when a Roth conversion window has already closed. And Medicare income-related monthly adjustment amounts are determined on a two-year lookback, so income spikes in one year raise premiums two years afterward.
The annuity produces steady, predictable taxable income. The IRA produces controllable income now and mandatory income later. Neither is better in the abstract. They are different tax shapes, and the right one depends on what else fills your brackets between retirement and RMD age.
What They Chose, and How It Could Still Be Wrong
They split the decision, which the plan permitted in this hypothetical: the joint and survivor annuity for the guaranteed income floor, covering fixed costs alongside Social Security, and no lump sum.
The reasoning was that the payout rate was favorable relative to what the same money would buy commercially, the survivor protection removed the largest single risk to the household plan, and their existing IRA balances already gave them flexibility and something to convert during the low-income years before RMDs began.
Two ways that could turn out to be the worse choice. The annuity has no inflation adjustment, so its purchasing power erodes over what could be a thirty-year retirement. And a fixed monthly benefit cannot be passed to children, so if both spouses died early, the value simply stops. They accepted both. Someone with a large estate goal or a shorter life expectancy could reasonably weigh them differently and reach the opposite conclusion.
There is no outcome here that is guaranteed, and no version of this analysis that removes uncertainty. It just moves the decision from a break-even chart to the questions that actually drive it.
Getting a Second Read Before the Deadline
Pension elections are usually irrevocable, and the window is short. That combination is why a second opinion is worth having in hand well before the form is due.
