What Is a Cash Flow Statement and How Do You Read One?

A cash flow statement shows how much cash actually moved into and out of your business over a period, and where it went. It starts from net income, strips out everything that was recorded but not paid or collected, and ends at the change in your bank balance. It is organized into three sections: operating, investing and financing.
Your profit and loss statement tells you whether you made money. Your cash flow statement tells you whether you have any. Those are different questions, and profitable businesses run out of cash every year because nobody was asking the second one.
Why Profit and Cash Diverge
Under accrual accounting, revenue is recorded when earned and expenses when incurred, not when cash changes hands. That is the right way to measure performance and a terrible way to measure survival.
So a month can show a $18,000 profit while your bank balance falls. The invoices went out and were recorded as revenue, but nobody paid yet. You bought inventory, which is an asset rather than an expense until it sells. You made a loan payment, and the principal portion never touched the P&L at all.
The cash flow statement is the bridge that explains all of it.
The Three Sections
Operating activities covers cash generated or consumed by running the business: collections from customers, payments to vendors and staff, taxes, interest. This is the section that matters most, because it answers whether the business funds itself.
Investing activities covers cash spent on or received from long-term assets: buying equipment, purchasing property, selling a vehicle. Negative investing cash flow in a growing business is usually a good sign, since it means you are buying capacity.
Financing activities covers cash from and to lenders and owners: loan proceeds, principal repayments, owner draws and contributions. Note that loan principal lives here and appears nowhere on the P&L, while the interest portion generally sits in operating.
What the mix tells you matters more than any single line. Positive operating cash flow, negative investing and modest financing is the profile of a business that funds its own growth. Negative operating cash flow covered by financing month after month is a business funded by lenders and owners, which can be fine for a season and is not a durable state.
A Worked Reconciliation
Here is one month for a small business, using the indirect method you will see in almost every small business report.

An $18,000 profit and a $10,500 decline in cash, in the same month, with nothing wrong or fraudulent anywhere in the numbers. The company sold well, collected slowly, stocked up, bought a machine and paid down debt.
Read the signs the way an accountant would. Depreciation is added back because it reduced profit without moving cash. An increase in receivables is subtracted because revenue was recorded and not collected. An increase in payables is added because expenses were recorded and not yet paid, meaning your vendors are financing you.
The Four Lines That Move It Most
For most small businesses, four items explain nearly all the gap between profit and cash.
- Accounts receivable. Every day of additional collection time is working capital you are lending to customers at zero interest. Growth makes this worse, not better, because a bigger month means a bigger balance outstanding.
- Accounts payable. Stretching vendors improves cash today and buys nothing long term. It is a lever, not a fix, and it has a floor.
- Inventory. Cash converted into product sitting on a shelf. It is an asset on the balance sheet and it spends like nothing at all.
- Debt principal. Invisible on the P&L, fully visible in your bank account. A profitable business with heavy amortization can be cash negative every single month.
The uncomfortable pattern behind all four is that fast growth consumes cash. Receivables and inventory scale with revenue, and they scale ahead of collections. This is why businesses fail while growing, and why the cash flow statement is the statement that predicts it.
Reading All Three Statements Together
The three reports answer three separate questions, and each one is misleading alone.

They also tie together mechanically. Net income from the P&L is the starting point of the cash flow statement. The changes in balance sheet accounts are the adjustments in the middle. The ending cash figure equals the cash line on the balance sheet. If those do not reconcile, the books have a problem worth finding.
Direct Versus Indirect Method, Briefly
The indirect method starts from net income and adjusts for non-cash items and working capital changes. That is what nearly every accounting system produces, because it can be built from data you already have.
The direct method lists actual cash receipts and payments by category. It is more intuitive to read and requires tracking that most small businesses do not maintain. Both arrive at the same operating cash flow figure. If your report starts with net income, you are looking at the indirect method.
How to Use It Every Month
Three habits get most of the value.
Look at operating cash flow first, before net income. If operating cash flow is negative while the business is profitable, find which working capital line caused it and address that specific thing, whether that is collections, inventory or payment terms.
Track the trend across at least six months. Any single month can be distorted by one large invoice or one equipment purchase, so the direction matters more than the level.
Then pair the historical statement with a forward-looking cash forecast. The cash flow statement explains what happened, which is necessary and not sufficient. A rolling thirteen-week forecast is what tells you about the problem while you can still do something about it, though forecasts remain estimates and should be revised as actuals come in.
If your bookkeeping does not currently produce a monthly cash flow statement that ties to your balance sheet, that is a fixable reporting gap rather than a mystery, and it is worth raising with whoever maintains your books.
