What Is S Corporation Stock Basis and Why Does It Limit Your Losses?

S corporation stock basis is your investment in the company for tax purposes. It starts with what you paid in, rises with income and additional contributions, falls with losses and distributions, and it sets a ceiling on how much loss you can deduct in a year. When basis hits zero, the deduction stops even though the loss is real.
That ceiling is the surprise. An owner sees a $60,000 loss on the K-1, expects a $60,000 deduction, and finds out the deductible amount is $14,000 because that is all the basis there was.
Why Basis Exists
An S corporation does not pay tax at the entity level. Income and loss pass through to shareholders and are taxed once, on their personal returns.
Basis is the accounting that keeps the single layer of tax honest. It tracks how much after-tax money you actually have at risk in the company, so you cannot deduct more than you put in and cannot pull money out tax-free that was never taxed.
Every rule below follows from that idea.
How Stock Basis Moves
IRC section 1367 sets the adjustments, and the order they apply in matters.
Basis increases by:
- Capital you contribute, in cash or property
- Your share of separately and non-separately stated income items
- Your share of tax-exempt income
Basis decreases by, in this order:
- Distributions that are not taxable dividends
- Non-deductible expenses that are not chargeable to a capital account, such as the non-deductible portion of meals or penalties
- Your share of deductible losses and deductions
Distributions come out before losses. That ordering is why an owner who takes distributions all year can find there is no basis left to absorb a December loss, and it is the single most common way basis problems get created.
Basis cannot go below zero.
Stock Basis Versus Debt Basis
These are two separate accounts, and confusing them is the second most common error.

The rule that catches owners: a bank loan to the corporation that you personally guarantee does not create debt basis. Guaranteeing a debt is not the same as lending money. Basis generally requires an actual economic outlay by you, such as borrowing personally and lending the proceeds to the company.
Also worth knowing: when debt basis has been reduced by losses and the company then repays you, part of that repayment can be taxable income. Owners who lend money in, absorb losses against it, and later take repayment are often surprised by that.
The Loss Limitation
IRC section 1366(d) limits your deduction for the year to the sum of your stock basis and your debt basis. Anything above that is suspended.
Suspended losses are not gone. They carry forward indefinitely and become deductible when basis is restored, whether by later profitable years, additional contributions, or new loans from you to the company.
An illustrative example with round numbers:
- Beginning stock basis: $50,000
- Distributions during the year: $40,000
- Loss allocated on the K-1: $35,000
Distributions come first and reduce basis to $10,000. The loss is then limited to $10,000, leaving $25,000 suspended and basis at zero. If the company earns $30,000 the next year, basis rises and the suspended loss becomes deductible.
Basis is also only the first of several hurdles. A deductible loss still has to clear the at-risk rules of section 465 and the passive activity rules of section 469 before it reaches your return.
Distributions in Excess of Basis
If your distributions exceed stock basis, the excess is generally treated as gain from the sale of the stock under IRC section 1368, usually capital gain.
Practically, this is how an owner who took money out of a company that was breaking even ends up with a capital gain on a year they felt like they made nothing. The company had cash, so it distributed cash, but basis had already been consumed.
The prevention is unremarkable: know your basis before you take large distributions, not after the K-1 arrives.
Form 7203 and Why This Is Now Visible
Basis used to be a calculation many shareholders kept loosely or not at all. Form 7203, S Corporation Shareholder Stock and Debt Basis Limitations, changed that.
Shareholders generally must attach it to their return when they claim a loss, receive a distribution, dispose of stock, or receive a loan repayment from the corporation. The form walks through the same ordering rules described above.
The practical effect is that the calculation is now on the return, in the IRS's hands, every year the numbers matter. That is a good reason to maintain a basis schedule continuously rather than reconstructing it under deadline.
Keeping a Basis Schedule
The habit is simple. Once a year, when the K-1 is issued, update a schedule with the beginning balance, contributions, income items, distributions, non-deductible expenses, and losses, in that order, and carry the ending balance forward.
Keep it for as long as you hold the stock. Rebuilding a decade of basis history from bank records is slow, expensive, and often incomplete, and it is the kind of work that reliably arrives at the worst time, usually during a sale.
