What Is the Net Investment Income Tax and Who Pays It?

The net investment income tax is a 3.8 percent tax under IRC Section 1411 that applies to the lesser of your net investment income or the amount by which your modified adjusted gross income exceeds a fixed threshold. It is calculated on Form 8960 and sits on top of whatever ordinary or capital gains rate already applies to the same income.
Two things make it worth understanding rather than discovering. It is a surtax, so it stacks. And the thresholds have never been indexed for inflation, which means more households cross them every year without any change in behavior.
The Thresholds, and Why They Keep Catching More People
The modified adjusted gross income thresholds are $200,000 for single filers and heads of household, $250,000 for married filing jointly, and $125,000 for married filing separately.
Those figures were set when the tax took effect in 2013 and have not moved since. Nearly every other threshold in the code adjusts annually for inflation. This one does not, by design. A household earning $250,000 today is in a materially different position than one earning $250,000 was in 2013, but the tax treats them identically.
For most people, modified AGI is the same as adjusted gross income. The modification primarily matters for taxpayers with excluded foreign earned income, which gets added back.
The "Lesser Of" Mechanic Is the Part Everyone Gets Backwards
This is the single most misunderstood feature. The tax does not apply to all of your investment income once you cross the threshold, and it does not apply to all of your income over the threshold either. It applies to whichever of those two amounts is smaller.
Consider a married couple filing jointly with $240,000 in wages and $30,000 in long-term capital gains. Modified AGI is $270,000, which exceeds the $250,000 threshold by $20,000. Net investment income is $30,000. The tax applies to the lesser figure, $20,000, so the additional tax is 3.8 percent of $20,000, or $760.
Now the same couple with $150,000 in wages and $30,000 in gains. Modified AGI is $180,000, below the threshold, so no net investment income tax applies at all despite having investment income.
And a couple with $400,000 in wages and $5,000 in interest. Modified AGI is $405,000, so the excess over the threshold is $155,000, but net investment income is only $5,000, so the tax applies to $5,000. Wages are never subject to this tax directly. They only matter because they push modified AGI up.
What Counts as Net Investment Income, and What Does Not

"Net" is doing real work in the name. Investment income is reduced by properly allocable expenses, which can include investment interest expense, rental expenses, and state and local income tax attributable to that income, subject to the current limits on those deductions. Investment advisory and management fees are the common misconception here: because miscellaneous itemized deductions are currently disallowed, those fees generally cannot be deducted against net investment income on Form 8960.
The retirement plan exclusion deserves emphasis because it gets misread constantly. IRA and 401(k) distributions are not net investment income, so they are never directly taxed by this provision. But they do increase modified AGI, which can push other investment income above the threshold and make that income subject to the tax. The distribution is not taxed by it; it can cause other income to be.
Rental Income Depends on Participation, Not on the Word "Rental"
Rental income is one of the most common areas of confusion, and the answer is not determined by the fact that it is rent.
Rental income from a passive activity is generally net investment income. Rental income derived from a trade or business in which you materially participate, and which is not a passive activity under the Section 469 rules, is generally excluded. For taxpayers who qualify as real estate professionals and materially participate in their rental activities, rental income can fall outside the tax entirely.
The threshold tests for material participation are specific and fact-driven, including hour requirements and how activities are grouped. Grouping elections made or not made in prior years can control the answer. This is genuinely an area where the documentation matters as much as the activity, and where a professional review of your specific facts is worth more than any general rule.
The One-Time Event Problem
The most common way people encounter this tax is not through steady investment income. It is through a single transaction.
Selling a business, selling a rental or investment property, a large RSU vest that pushes modified AGI up in the same year you realize gains, an unusually large mutual fund capital gain distribution, or the year a deferred compensation plan pays out. Any of these can put a household over the threshold for exactly one year, generating a surtax bill for someone who has never paid it before and will not pay it again.
Two notes on the sale of a primary residence, since it comes up often. Gain excluded under the primary residence exclusion is not net investment income, but gain above the exclusion amount generally is, and the full recognized gain counts toward modified AGI.
Levers That Exist, Framed Honestly
There is no way to opt out of this tax, and anything presented as eliminating it deserves skepticism. What exists are timing and structural considerations, each with its own trade-offs and each dependent on facts a professional needs to see.
Timing gains across tax years can keep modified AGI below the threshold in a given year. Harvesting losses reduces net capital gain and therefore net investment income. Installment sale treatment can spread gain across multiple years rather than concentrating it, at the cost of becoming the buyer's lender. Municipal bond interest is excluded from both net investment income and modified AGI. Charitable strategies, including donating appreciated assets or using a donor-advised fund, can reduce recognized gain. Grouping elections and documented material participation can move rental or business income outside the definition, if the facts genuinely support it.
Each of these has consequences beyond this one tax. Reducing modified AGI can affect eligibility for other provisions, and a decision that saves 3.8 percent while costing more elsewhere is not a win. That is the argument for coordinating the tax return and the investment plan rather than optimizing either in isolation.
Getting It Right on Your Return
If your modified AGI is anywhere near the thresholds and you have investment income, Form 8960 belongs in the conversation before December rather than in April.
The two professionals who matter here are the one preparing the return and the one managing the portfolio, and the answer improves when they are talking to each other.
